New York University professor Aswath Damodaran warned on Monday that the artificial intelligence sector is facing an impending market correction. He stated that the market likely reached "peak AI" several months ago and predicted that the industry will undergo further consolidation and a shakeout in the coming months.
Damodaran indicated that while hyperscalers possess high cash flows that provide some protection, these larger firms are increasingly burdened by rising debt and low returns on capital expenditures. He argued that smaller AI companies are the most vulnerable to this correction, noting that they must deliver earnings commensurate with the tens of billions invested in capital expenditures to survive.
He characterized the recent rebound in struggling technology stocks as a product of FOMO rather than business fundamentals. Damodaran cautioned that investors may not fully grasp the risks associated with capital-intensive AI investments, suggesting a shift in the types of companies that will emerge from the sector as the market corrects.
