Morgan Stanley Warns AI Sector Faces Harsh Reality Check

Morgan Stanley predicts a further decline in semiconductor stocks as investors demand concrete proof of sustainable cash flow from artificial intelligence investments.

Financial services firm Morgan Stanley warned that the artificial intelligence sector is facing a harsh reality check as investors shift from rewarding AI exposure to demanding concrete proof of sustainable cash flow. Chief U.S. equity strategist Mike Wilson predicts semiconductor stocks will decline another 10% to 15% before bottoming out in mid-November, which could drive the Philadelphia Semiconductor Index down to 9,500 points.

This volatility stems from a widening gap between massive infrastructure costs and actual returns. The firm highlighted negative free cash flows at hyperscalers, noting Amazon reported a negative trailing 12-month free cash flow of $42.4 billion, while Alphabet posted approximately $9 billion in negative quarterly free cash flow. This structural dependency means that if these large technology companies curb hardware orders to protect their cash flow, manufacturers like Nvidia and AMD will be impacted.

Corporate adoption of the technology is also stalling. S&P Global reported that the share of companies abandoning AI initiatives rose from 17% to 42% in one year, citing poor productivity gains and inadequate data practices. Adding to the sector's pressure, Intel forecast a major fourth-quarter sales miss of $15 billion to $16 billion.
