Federal Reserve Could Deflate AI Boom to Curb Inflation

The Federal Reserve possesses the financial tools to squeeze AI sector liquidity if necessary to reach its 2% inflation target.

The Federal Reserve System maintains the financial capacity to deflate the current artificial intelligence investment boom if such action becomes necessary to achieve its 2% inflation target. While the central bank does not explicitly seek to end the AI surge, economic analysis indicates that raising the cost of liquidity can squeeze funding for leveraged investors and reduce appetite for private credit and initial public offerings.

This mechanism could potentially trigger an asset meltdown reminiscent of the 2000 dot-com bubble. Some market figures, including hedge-fund manager Bill Ackman and Arnold Ventures co-chair John Arnold, argue that AI demand remains unaffected by higher interest rates due to high returns on investment. Arnold further suggested that higher rates could be counterproductive for inflation by increasing general business operating expenses.

Despite these arguments, the Federal Reserve can utilize tighter credit to ripple across the risk spectrum. Draining the liquidity sustaining the AI sector remains a viable path for the central bank if other methods fail to curb overall inflation.
