Isabel Schnabel Warns Public Debt Limits ECB Policy

European Central Bank board member Isabel Schnabel warned that high public debt and non-bank financial institutions could undermine the effectiveness of monetary policy.

European Central Bank board member Isabel Schnabel warned that rising public debt and the growth of non-bank financial institutions, including hedge funds, could restrict the ECB's ability to implement effective monetary policy. Speaking in Frankfurt, Schnabel noted that high debt levels in vulnerable nations, specifically France, create a risk where interest rate hikes intended to fight inflation might instead trigger financial instability.

Schnabel explained that because non-banks often maintain highly leveraged positions, rate changes can increase market volatility and force the sale of bonds. This dynamic could compel central banks to intervene to prevent a liquidity crisis from evolving into a credit crisis, which she noted can "interfere with the central bank’s mandate and threaten monetary dominance."

To address these systemic risks, Schnabel advocated for institutional reforms to increase economic growth and stronger regulation of non-banks. She suggested that tighter regulation would support the case for granting non-banks access to central bank facilities to bolster stability. Schnabel is scheduled to depart the ECB in January to take a senior position at the International Monetary Fund.
