ECB Warns Banks to Guard Against US Dollar Squeeze

The European Central Bank advised large euro zone banks to increase liquidity cushions to protect against currency volatility driven by U.S. trade and monetary policies.

The European Central Bank issued a warning to large euro zone banks to increase their capital cushions and liquidity to protect against a potential U.S. dollar squeeze. In its latest Financial Stability Review, the bank stated that actions by President Donald Trump, specifically the implementation of trade tariffs and pressure on the Federal Reserve, have increased currency volatility and shaken confidence in the dollar.

To mitigate these risks, the bank advised institutions to hold liquid dollar assets to counterbalance potential outflows. The review noted that in extreme scenarios, banks could exhaust their capacity to raise cash through repurchase agreements and foreign exchange swaps. Affected institutions include BNP Paribas, Deutsche Bank, Credit Agricole, Groupe BPCE, ING, Banco Santander, and Societe Generale.

While some officials considered pooling gold and dollar reserves outside the United States, the bank's leadership emphasized existing safety nets. Vice President Luis de Guindos and New York Fed President John Williams both highlighted the importance of bilateral swap lines in maintaining transatlantic financial stability.
